When you paste an image into Illustrator the image is pasted as a raster image not a vector.
To convert the image to vector you can use the LiveTrace feature in Illustrator CS 2. Just select the image and click the "LiveTrace" button in the Control Bar. The image will be immediately vectorized into black and white paths. To get colors paths and adjust the options of the vectorization click the options button right next to the "LiveTrace" button in the Control Bar.

Open Illustrator first, then open windows explorer on top of it, browse the picture, then click and drag the picture to Illustrator, or alternative use file and place... Hope it will help.

It has something to do with putting the
image on the Windows Clipboard. There
are directions on the help screen but I
could never get it to work.

You have to buy it separately. Get the trial and you might be able to find a crack/keygen for it.
